Thanks dk75, I was able to create and boot with custom initrd.img using "sudo update-initramfs -u" but surprisingly it is larger that the initrd.lz image on the live CD.

initrd.lz ~ 5.5 Mb
initrd.img-2.6.31-14-generic ~ 7.7 Mb
