Ok, it turns out removing that file isn't the cause of my logins working:
I removed it yesterday while I was logged in and shutdown my computer. Today I switched my computer on and the login screen, again, wouldn't let me in. I jumped into terminal to remove the .dmrc file, only to discover that it wasn't there. I went back to the login screen and this time it let me straight in.
So it looks like simply logging into the terminal allows the login screen to work...
What sort of information & logs do you need to help debug this?
