Have you tried using PAE kernel?
Which can be installed from software package "linux-image-generic-pae"

Its normal to see 32bit non PAE kernel can't use total 4GiB RAM.

Yep used the PAE kernel. Ubuntu refuses to boot up. Went back to the standard kernel. BTW I am using 64 bit Ubuntu.

Do you still have this issue?

Do you know if the video card on this machine uses shared memory ? (I see the Radeon Card has acccess to 512M+128M of memory)
