That doesn't appear to drop the -D at all? I guess maybe you mean:

 conf=-D
 [ -e "/etc/eucalyptus/avahi-daemon.conf" ] && conf="-f /etc/eucalyptus/avahi-daemon.conf"
 exec avahi-daemon $conf
end script

?
