Finally I discovered that the issue is due to the X driver
1. Xgl was taking 50% of CPU usage..was using intel driver
2. Switched to vesa driver. and everything is smooth including keyboard!!!

Hope this helps for ppl using onboard Intel Graphics GMA 3100 ..

Now, even though I'm using Vesa driver, I'm facing the same issues inside VMWare virtual machines i.e. the Keys do not work inside the VMs..So I really doubt the cause of the issue.

Xgl is old, crusty, is no longer in the Intrepid repositories, and was never needed for your Intel card in the first place!

I'd suggest simply removing the xserver-xgl package and switching back to the intel driver. I'm marking these bugs as invalid, but feel free to report any future problems.
